There are several reasons why adjustment are made on the excha rate of any given country. Balance of payments concerns stand out as most important among a host of other considerations. Exchange rate adjustments instance are used to favor some sectors of the economy relative to others. Devaluation is often resorted to favor domestic sector producing traded goo relative to those producing non-traded goods and services. Using a structural approach, this paper shows how income is redistributed from workers to p earners or from those who have lower propensity to save to high savers. Krugman-Taylor model of devaluation demonstrates that the 1978 devaluation in Indonesia had a contractionary effects on the economy. By comparing so economic indicators, before and after devaluation, it can be seen that the effect of devaluation on the economy is a noticeable contraction.
